What Is a Loan?

Understand the basic loan contract: money now, scheduled repayment later, and a total cost that can include interest and fees.

1. A loan exchanges future repayment for money today

The lender gives you principal now under a contract that requires repayment later. Until the obligation is repaid or otherwise resolved, the outstanding amount is a liability on your personal balance sheet.

Tip: A loan solves a timing problem; it does not create income.

2. Interest is not always the only cost

Loans can include interest plus processing, documentation, verification, legal, valuation, insurance or other disclosed charges depending on the product. The amount sanctioned can therefore differ from the net cash you actually receive.

Tip: Compare all-in cost, not only the advertised rate.

3. Loans can be secured or unsecured

A home, vehicle or gold loan is secured by an asset. A personal loan is generally unsecured and relies more on borrower income, credit profile and lender underwriting. Security can change rate, tenure and recovery rights.

Tip: Collateral changes both lender risk and borrower risk.

4. Affordability is more important than eligibility

A lender may approve more than your household can comfortably repay. Your own budget must still leave room for essentials, savings and shocks.

Note: Eligibility is the lender's limit; affordability is your limit.

5. Quick check

A lender approves ₹8 lakh but your safe budget supports only ₹5 lakh. Which should drive your decision?
